Key takeaway
China Pet Foods continues to grow revenue, but contracting contract manufacturing gross margins and spending on sales of its domestic brands are squeezing profit. Citi expects a year-on-year rebound in the fourth quarter, driven by a low base, while earnings remain at a low level compared with the third quarter.
Where did the third-quarter shortfall occur?
China Pet Foods reported third-quarter 2026 revenue of 1.577 billion yuan, up 10% year on year, with growth slowing markedly from 31% in the second quarter. Net profit attributable to shareholders was 54 million yuan, down 59% year on year, a wider decline than the 52% drop in the second quarter and below Citi's expectations.
There were early signs of a sequential stabilization in profitability: the third-quarter net margin attributable to shareholders was 3.4%, above 3.1% in the second quarter but still below 9.1% a year earlier.
Why did revenue growth not translate into profit growth?
Citi said contracting gross margins in the contract manufacturing business, substantial sales and distribution spending on the company's own brands amid intense competition in the domestic market, and unfavorable exchange-rate movements jointly weighed on earnings.
The company's overall third-quarter gross margin was 26.6%, down 2.5 percentage points from 29.1% a year earlier. Selling expenses rose 41% year on year, increasing from 11.5% to 14.7% of revenue.
Management plans to prioritize revenue growth in 2026 while ensuring that its own brands do not make losses. Citi believes the associated sales and distribution spending could significantly affect the net margin. Overseas sales are targeted to grow steadily, but tariffs and unfavorable exchange rates have weakened their profitability.
What is the basis for a fourth-quarter profit rebound?
Citi expects fourth-quarter 2026 net profit attributable to shareholders of about 55 million yuan, up 74% year on year, mainly driven by a low base in the prior-year period. It would remain broadly flat compared with 54 million yuan in the third quarter.
The bank forecasts fourth-quarter revenue of 1.796 billion yuan, up 32% year on year, and a net margin attributable to shareholders of 3.1%, below the third quarter's 3.4%. Thus, the rebound in year-on-year profit growth still corresponds to a low level of quarterly earnings.
How has Citi adjusted its full-year forecasts and valuation?
Citi cut its revenue forecasts for 2026–2028 by 4.3%, 4.2% and 4.0%, respectively, and its forecasts for net profit attributable to shareholders by 9.1%, 16.2% and 11.4%, respectively. For 2026, it forecasts revenue of 6.654 billion yuan and net profit of 236 million yuan.
Citi maintained its sell rating and lowered its discounted cash flow-based target price from 19.6 yuan to 18.9 yuan, equivalent to about 20 times forecast 2027 earnings. The bank also issued a short-term bearish view for 30 days, expecting weak results to prompt the market to lower earnings expectations and push down valuations.
Citi's listed upside risks to the share price include an easing of competition, lower raw-material prices, lower US tariffs and depreciation of the renminbi; these changes could improve the company's cost or export environment.
