Whose expectations did profit exceed?

  • China Northern Rare Earth posted net profit of 3.646 billion yuan in the first three quarters of 2026, up 137% year on year. That represents 101% of Citi’s full-year forecast and 88% of the market’s full-year consensus. It is Citi’s full-year profit forecast that has been exceeded; the full-year threshold implied by market consensus remains higher.
  • Based on cumulative results, third-quarter net profit was 1.593 billion yuan, up 161% year on year and 40% quarter on quarter. Net profit excluding non-recurring items was 1.604 billion yuan, up 245% year on year and 37% quarter on quarter. The concurrent strength in adjusted profit indicates that the current improvement is supported by core operations.

Why does the operating improvement rely on more than higher rare-earth prices?

  • Third-quarter gross profit was 2.534 billion yuan, up 124% year on year and 13% quarter on quarter. Gross margin was 16.3%, up 6.4 percentage points year on year but only 0.2 percentage points quarter on quarter. Profitability recovered markedly from last year, while further expansion from the second quarter was more moderate.
  • Management attributed the improvement in gross margin primarily to changes in product mix, particularly a higher proportion of lanthanum and cerium products. Both the average selling prices and sales volumes of these two product categories also rose, indicating that the improvement did not come from a single price factor alone.
  • The company previously disclosed that output of major categories, including separated rare-earth products, metals and magnetic materials, reached records, processing costs fell year on year, and legacy inventories continued to decline. Citi therefore believes earnings have broader operating support, although the contribution of each factor to profit has not yet been quantified.

Did cash flow improve alongside profit growth?

  • Operating cash flow for the first three quarters of 2026 was 4.455 billion yuan. Capital expenditure was 864 million yuan, down 11% year on year, and free cash flow was approximately 3.59 billion yuan. In addition to higher operating cash flow, lower capital expenditure also helped retain cash.
  • Citi estimates third-quarter free cash flow at 2.915 billion yuan, up 98% year on year and 159% quarter on quarter; the net debt ratio was -1%. The earnings recovery was accompanied by improved free cash flow, and the balance sheet is now in a modest net cash position.

What further support does the 72.3 yuan target price need?

  • Citi maintains its Buy rating and 72.3 yuan target price, implying 97.9% upside from the 23 October share price of 36.53 yuan. The target uses 9.5 times forecast 2026 price-to-book value, well above the current 4.8 times, so the upside case includes an expansion in the valuation multiple.
  • The target price-to-book multiple of 9.5 times is two standard deviations above the historical average since 2013. Citi believes the industry is in the early to middle stages of an upcycle and that policy support, supply discipline and the strategic value of rare earths can support a premium. Its model also forecasts return on equity rising from 13.9% in 2026 to 18.4% in 2028.
  • This valuation depends on continued demand growth, resource controls and policy support. Citi does not assume a repeat of the intensity of the 2021 cycle; downstream demand, overseas capacity expansion, trade barriers and adjustments to Chinese quotas will all affect prices, earnings and valuations, and substantial volatility may occur even as fundamentals improve.
